I can record from linein without connecting a wire from the speaker jack to the mic jack. It seems to be internal, capturing the stream before it's converted to analog.
The result sounds as good to me as the original iTunes song. If there's a loss of quality, I don't hear it.

| Even if the stream was recorded poorly Audacity has plenty of tools to clean up the audio quality back to near original quality.
