USG 100 possible DNS setting issue

I need to get network going but the router is giving me troubles. I am bit newbie so I maybe missing something here.
Heres how the network looks like. I have fiber optic cable connected into converter and then cat5 runs into Zywall USG 100 router WAN port
WAN port is configured with static ip, gateway and dns servers.
LAN port 3 is configured under interfaces as DHCP server enabled, IP pool starts 192.168.1.33, first DNS server Zywall (does this need to be something else)

Under DNS domain zone forward has two DNS server ip addressed listed.
But I have no connectivity when I plug computer into LAN port.

I can get connected when I assign same ip address and gateway into computer and connect directly into converter.
nslookup works, pinging gateway and DNS servers works
But behind router nslookup gives for result unknown host and pinging result is host unreachable 4 packets transmitted 4 received.

With different router (Cisco RVC4000) and same settings everything works fine.
What else I am mislooking here. I also turned off firewall.

For LAN interface DHCP server configuration you can chose 3 DNS server settings. By default the first one is setup for ZyWALL. All 3 can be changed. You can choose user defined and enter any 3 valid DNS servers and that would solve the problem for your LAN hosts.

But still ZyWALL will need to resolve some hosts itself as well. It needs for license check, time (if you provided FQDN) and other stuff. So, it is important to get the Configuration -> System -> DNS -> Domain Zone Forwarder right.

For your LAN interface DHCP server DNS configuration, if you choose ZyWALL you are asking ZyWALL to provide its own LAN IP and become a DNS proxy. If this is not working, it means you do not have correct Domain Zone Forwarders setup.

If your LAN DHCP DNS configuration is ISP that means ZyWALL will provide the DNS servers provided by the ISP via DHCP or PPPoE on the WAN interface.

Last choice user defined allows you to chose any valid DNS as I told you before.
