With any Windows Update problems, I always start by:

Stopping Windows Update service.
Delete everything in c:\windows\softwaredistribution including all subdirectories.
Start Windows Update service and try again.

Thank you so much for this one. Tried all afternoon but this one did the trick. So stupid how you have to do silly, nonsensical things like this do make the computer work.

It's not "nonsensical" and it's not like this issue affects all W7 computers. Just because sometimes you have to troubleshoot something does not make it "stupid," either.
